What is the accrual system of accounting?

The idea

Accrual accounting records income when it is earned and expenses when they are incurred, whenever the money actually moves.

If a contractor works for you in March and invoices in April, the cost belongs to March. If you pay a year of insurance in January, each month carries its own share of that cost.

The result is a profit and loss that shows what each month really earned and spent, so a big payment or a slow-paying customer doesn't make one month look better or worse than it was.

Cash accounting tells you when money moved. Accrual accounting tells you what the month was worth.

A worked example: one annual payment, twelve monthly costs

The arithmetic

A business pays $12,000 in January for a year of software. On the cash basis, January carries the whole $12,000 and the other eleven months carry nothing.

On the accrual basis, the payment is recorded as a prepaid expense, and $1,000 moves into the profit and loss each month until the balance reaches zero in December.
